Economic value added in hospitality

Vikram Aditya Singh

EVA reveals whether your hotel operations truly create wealth or merely generate accounting profits, representing one of the most sophisticated performance measurement tools.

What is EVA?

EVA measures economic profit after accounting for cost of capital. Unlike traditional metrics, EVA considers opportunity cost of invested capital.

The EVA Formula

EVA = NOPAT - (Invested Capital × WACC)

Where:
• NOPAT = Net Operating Profit After Tax
• Invested Capital = Total assets minus non-interest bearing liabilities
• WACC = Weighted Average Cost of Capital

Hotel Case Study: Luxury Resort

Property: 150-room luxury resort
Total Assets: ₹120 Crores
Non-interest bearing liabilities: ₹20 Crores
Invested Capital: ₹100 Crores
WACC: 8.04%

Financial Performance:
Revenue: ₹45 Crores
Operating Expenses: ₹28 Crores
EBIT: ₹17 Crores
Tax Rate: 30%

EVA Calculation

Step 1: Calculate NOPAT
NOPAT = ₹17 Cr × 0.70 = ₹11.9 Crores

Step 2: Calculate Capital Charge
Capital Charge = ₹100 Cr × 8.04% = ₹8.04 Crores

Step 3: Calculate EVA
EVA = ₹11.9 Cr - ₹8.04 Cr = ₹3.86 Crores

Interpretation

Positive EVA: ₹3.86 Crores
The resort creates ₹3.86 Cr economic value above capital costs, generating superior returns for stakeholders.

EVA vs Traditional Metrics

Traditional Analysis:
• Revenue: ₹45 Cr
• Net Profit: ₹11.9 Cr (26.4% margin)
• ROA: 9.9%

EVA Analysis:
• True economic profit: ₹3.86 Cr
• Value creation rate: 3.86% on invested capital
• Performance premium: 1.86% above WACC

Asset Management Implications

Capital Efficiency: EVA forces asset utilization optimization rather than just revenue growth
Investment Decisions: Only pursue positive EVA projects, divest negative EVA assets
Performance Measurement: Links compensation to true value creation

Strategic Applications

Portfolio Management:
• Compare EVA across properties
• Identify underperforming assets
• Optimize capital allocation

Investment Strategy:
• Calculate EVA impact of renovations
• Target acquisitions with EVA potential
• Prioritize high-EVA projects

Improving EVA Performance

Revenue Enhancement:
• Increase ADR through service quality
• Optimize RevPAR management
• Develop ancillary revenue streams

Cost Optimization:
• Streamline operations
• Energy efficiency programs
• Technology automation

Capital Efficiency:
• Asset utilization optimization
• Working capital management
• Strategic divestments

The Bottom Line

EVA transforms profit measurement into true value creation assessment. For hospitality asset managers, EVA clarifies whether operations generate returns above capital costs, enabling data-driven portfolio optimization.
